I'm betting he's using glovepie or some similar software to convert the controller to midi.

Edit- Sorry glovepie isn't the program i'm thinking of. But there are several programs that allow you to translate HID to midi, or keystrokes like Casso mentions below.

so how do the analogue sticks work? mouse simulation? surely that wouldn't be any use for analogue knobs within traktor?

I have Xpadder on my windows partition, wonderful little program.
However I use Mac OS X for DJing, any ideas on getting functionality for the xbox controller in mac? or would I need some sort of HID to MIDI translator? this is assuming that the 360 controller uses HID? Dunno, I'm starting to think I might get in over my head on this one lol.

for Mac look into Multicontrol or JunXion ... the latter costs money but it is dead simple to use - I have my logitech joystick with multiple buttons set up to do effects similarly, it's pretty cool (but not so portable unfortunately; these x-box controllers are tempting because they can be tossed in a bag).
